There are two sources of authority: (1) the Taxing and Spending Clause and (2) the Commerce Clause. First, the Taxing and Spending Clause allows the federal government to provide and promote "the general welfare" of the United States with tax dollars. Promoting education qualifies as promoting the general welfare of the United States. Second, the Commerce Clause allows the federal government to regulate anything that will have an effect on interstate commerce. Again, education does just that because of its effect on worker productivity. Note that education is still a state's right. They do not have to accept the federal government's money or accept students that receive federal loans. But if they do, then they have to abide by the Department's conditions for funding.
